Overview
Despite the effects of the COVID-19 pandemic, Illinois school districts demonstrated generally stable credit quality in 2020 and S&P Global Ratings expects this trend is likely to continue in 2021. Nevertheless, the state's continuing fiscal difficulties could pose long-term risks for those schools that are more reliant on state funding.
S&P Global Ratings maintains general obligation (GO) ratings on 418 school districts in Illinois. Currently, 64% of Illinois school districts are in the 'A' category, 34% are in the 'AA' category or above, and 2% have debt rated in the 'BBB' category or lower. Additionally, 99% of the ratings have a stable outlook, while approximately 1% have a negative outlook. One school district has a positive outlook.
Credit Fundamentals
Potential Challenges

Illinois Holds Funding Flat For EBF, Though Federal COVID Aid Should Bolster Budgets
In response to fiscal pressure caused by COVID-19, the state of Illinois held funding flat in fiscal 2021 for this first time under the state's Evidence Based Funding (EBF) formula, enacted in 2017 to address funding inequities in Illinois schools. Prior to fiscal 2021, the state had steadily increased need-based aid to less-advantaged school districts to enable these districts to eventually achieve their "adequacy targets", a statistical measure representing a satisfactory level of funding across a number of educational factors with state assistance. While the adverse effects of the state holding funding flat were not immediately apparent because of the distorting fiscal effects of COVID-19, the state's action was a reminder of its history of underfunding its statutory obligations vis-à-vis school districts. For seven consecutive years between fiscals 2010 and 2016, the state prorated general state aid under its prior educational funding formula, causing fiscal shortfalls for many districts that were heavily reliant on state aid.
For fiscal 2022, the governor's proposed budget calls for another year of flat funding under the state's EBF formula, despite revenue coming in significantly better than forecast as compared to projections originally developed shortly after the pandemic reached the U.S. in March 2020. State K-12 educational funding is expected to total $8.9 billion, approximately the same as distributed in 2021. Schools particularly reliant on state aid, such as less property tax-wealthy districts in downstate Illinois, will receive the same base funding minimum that they received in fiscal 2020, without any additional state assistance under the state's tiered system for distribution of EBF funding in fiscal 2022.
Despite this shortfall, the passage of the American Rescue Plan (ARP) bodes well for all Illinois school districts. Approximately $5 billion is earmarked for Illinois K-12 school districts and will potentially mitigate fiscal pressure for those districts affected by the state's decision to hold EBF funding flat for a second consecutive year.
Underfunded Pensions Remain A Looming Threat
Continuing a pattern that has existed for some time, the state's primary teacher's pension plan, the Teacher's Retirement System (TRS), remains grossly underfunded, at 37.8% in 2020 with a new pension liability of over $86 billion. As has been the case in previous years, the state contributes the vast majority of the annual contribution to fund the TRS on behalf of school districts, so the fiscal effect of increasing contributions to bridge this funding gap does not adversely affect Illinois school districts' current budgets at this time. Despite this, given the state's current fiscal woes, the potential for a "pension cost shift" exists, which would force school districts to make room in their budgets for these additional costs and represents a long-term credit risk.
Sharp Enrollment Rise In Fiscal 2022 May Adversely Affect Districts More Reliant On State Aid
As a result of COVID-19, many parents of students removed their students from public schools and elected to home school or send their children to private, parochial, or charter schools, rather than have them learn remotely. Across the state, enrollment in K-12 school districts was down 1.9% in fiscal 2021, considerably higher than in recent years. With most public K-12 school districts in Illinois expected to return to full-time in-person instruction in the 2021-2022 school year, there exists the possibility that there could be a sharp increase in enrollment in fiscal 2022 as students that opted out in 2021 re-enroll in 2022. With the calculation of EBF tied partly to the higher of a three-year enrollment average or the most recent year's enrollment, the influx of students could create funding discontinuity in fiscal 2022 for those school districts heavily reliant on EBF. Despite this, it is possible that greater federal aid from recent federal stimulus and the ARP could mitigate the negative influence of this situation.
